This study analyzes the effect of industrial pollution and specialization on the manufacturing industry in Colima, by estimating a short-run production function that includes fixed effects for each municipality in this state. The results show that, in the short-run, economies derived from specialization are significant for industrial activity. When industrial pollution emissions within the industry are included, there is a negative and significant effect. A similar result is reached when pollution emissions from all other industries are included in the model. In both cases, workers' effort seems to sustain industrial activity in the short term, while specialization economies become non-significant.
